چکیده

If arbitrage is costly and noise traders are active, asset prices may deviate from fundamental values for long periods of time. We use a sample of 158 closed-end funds to show that noise-trader sentiment, as proxied by retail-investor flows, leads to fluctuations in the discount. Nevertheless, we reject the hypothesis that noise-trader risk is the cause of the long-run discount. Instead we find that funds which are more difficult to arbitrage have larger discounts, due to: (i) the censoring of the discount by the arbitrage bounds, and (ii) the freedom of managers to increase charges when arbitrage is costly. * Faculty of Finance, City University Business School, London. We would like to thank the editor, Richard Green, and especially the anonymous referee for constructive suggestions in improving the paper. Other helpful comments were made by Meziane Lasfer, Mark Salmon and seminar participants at City University, Maastricht University and the European Financial Management Association (June 2000).

Noise-trading, Costly Arbitrage, and Asset Prices: Evidence from US Closed-end Funds

The behavior of US closed-end funds is very different from that of the UK funds studied by Gemmill and Thomas (2002). There is no evidence that their discounts are constrained by arbitrage barriers, no evidence that higher expenses increase discounts and no evidence that replication risk increases discounts—but strong evidence that noise-trader risk is priced. The differences between US and UK ...

Costly Arbitrage and Asset Mispricing: Causal Evidence from Closed-End Funds

We examine how short sale constraints on portfolio holdings affect closed-end fund (CEF) discounts and thereby provide evidence on the causal effect of limits to arbitrage on asset mispricing. Using Regulation SHO as a natural experiment that relaxes shortsale constraints on pilot stocks, we find that discounts of CEFs holding more pilot stocks decrease relative to CEFs holding fewer pilot stoc...

Arbitrage in Closed-end Funds: New Evidence

Arbitrage pressures that could equalize closed-end fund share prices with fund portfolio values appear to be largely absent in an extensive data set. Observed fund behavior violates the static arbitrage bounds of Gemmill & Thomas (2002) and is inconsistent with the dynamic arbitrage bounds of Pontiff (1996). Furthermore, Fama & French (1992) regressions run on arbitrage portfolios designed to p...

Experiments with Arbitrage Across Assets

Theoretical finance is essentially the study of inter-temporal arbitrage, but it is often interesting also to analyze relationships between asset prices. Cross-sectional analysis makes it possible to purge both field and laboratory data of unobservable changes in time-varying fundamentals. Also, although backward induction is at the heart of asset-pricing theory, subjects may find its logic dau...
